  • Good evening and welcome to the Pegasystems 2013 Q2 Earnings Conference Call. With me here in Cambridge is Alan Trefler, Pegasystems' Founder and CEO. Before I turn the call over to Alan, I'll start with our Safe Harbor statement, and then provide my financial commentary.

  • After a strong Q1, Q2 was another great quarter for both bookings and license revenue. License revenue in Q2 2013 increased to $40 million, a 30% increase compared to the same period last year. This trend continued to validate the significant value proposition our software provides to our customers in solving their business-process and customer-engagement challenges.

  • License signings increased significantly when compared to Q1 2013 and to Q2 2012, due to a higher number of deals and a higher average deal size. Our international business contributed a significant portion to this quarter's license signings, a positive change from Q1.

  • As we regularly mention, our business tends to be back-end loaded in the year and the value of our license signings and consequently our revenues, can be lumpy and fluctuate, depending on our customers' needs, the timing of their budgets, and their overall confidence level in the economic conditions affecting their business.

  • License backlog, computed by adding the license backlog in our liquidity section on page 22 of our 10-Q and the deferred license revenue in Note 8 of our 10-Q, totaled $272 million as of the end of this quarter, an increase of $40 million from the end of second quarter of 2012, and only a slight decrease of $3 million when compared to the first quarter of 2013.

  • It is typical for our business, as it is for many software companies, to consume backlog in the first half of the year, and build backlog towards year end, when license signings tend to be stronger due to customer buying patterns.

  • Maintenance revenue in the first half was $74.3 million. This is a14% jump from the $64.3 million in the first half of 2012. This increase is due to our client install base that continues to grow, while our maintenance renewal rates continue to be strong.

  • Professional services revenue for the first six months of 2013 was $8 million lower, or about 10% down from the first six months of 2012. As discussed in our Q1 2013 Earnings Call, this reduction is consistent with our strategy to grow the number of implementations performed by our partners and clients, with Pega providing expert services.

  • Despite the reduction in professional services revenue, the gross margin was 15% in the first half of 2013, about the same as the first half of 2012. This is primarily due to lower staff onboarding time and expenses, as more of our customers become enabled and more of our implementation projects were led by our partners.

  • The decline in our training revenue in the quarter and the first six months was mainly due to the introduction of Pega Academy, a much less-expensive online training alternative where we are seeing significant growth. This shift is consistent with our strategy of offering more accessible and more convenient training for our increasing partner ecosystem. Growth of online self study is a trend we expect to continue.

  • Operating expenses for the quarter increased by $7 million from Q1. This increase is almost entirely due to increased sales and marketing expense, including $4 million for marketing events at which the biggest share was our record PegaWORLD 2013, $2 million from increased commission expense associated with the higher value of new license arrangements signed in Q2 2013, and higher employee compensation expense driven by the 27 sales and marketing employee adds during the quarter.

  • We anticipate our sales expense to increase in Q3 as we continue to hire additional sales personnel to increase coverage in our current geographies and industry verticals.

  • R&D expenses increased slightly in Q2 2013 as compared to Q1. We continue to grow our R&D headcount with about two thirds of the new staff being added in our centers in India. We intend to continue R&D investment throughout 2013, as we drive to extend our strong leadership position in BPM and CRM markets.

  • G&A expense in Q2 2013 increased only slightly from Q1. This increase was primarily related to higher compensation expense and professional fees.

  • As in prior quarters, we have provided supplemental information in our press release to reconcile to a non-GAAP model, following the same format that was used when we provided guidance for 2013 as part of our Q4 2012 Earnings Release. There are two reconciling items- FAS 123r charges for stock-based compensation for Q2 were about $2.1 million and the amortization expense of the intangible assets created by purchase accounting for our Chordiant acquisition was approximately $1.8 million. These non-GAAP adjustment reconciliations created $0.10 per share adjustment, resulting in non-GAAP EPS of $0.22 per share for Q2 and $0.55 for the six months year to date.

  • We ended the quarter with $174 million in cash, up from $102 million one year ago. Cash flow from operations was $64 million; just $2 million lower than Q1 when we had record collections.

  • Trade accounts receivables, as detailed in Note 5 of our 10-Q, increased from $58 million at the end of Q1 to $76 million at the end of Q2. The average age of these receivables was out to a more natural level of 61 days compared to the record performance of 37 days in Q1.

  • Additionally, our unbilled accounts receivables increased 44% from Q1 to $19 million, primarily due to the timing of license and services billings of two customers.

  • During the first six months, we purchased 256,376 shares for $7.2 million at an average price of $28.10 per share. And at quarter end, we had a balance of approximately $7.6 million available for future purchases.

  • On our 2012 Year End Earnings Call, we provided 2013 annual guidance for revenue and earnings per share on a GAAP and non-GAAP basis. In general, we do not comment on guidance throughout the year and do not provide quarterly guidance, given the perpetual-to-term mix and the large [deal] of lumpiness inherent in our business.

  • In summary, Q2 was a strong continuation of a solid start to the year in license signings, revenue and profitability. After a successful first half, a record client, partner and prospect participation at PegaWORLD 2013, and with continued strong analyst recognition of our product leadership; we are excited about the prospects of an even stronger second half of the year.

  • For additional detail and commentary on Pega's business, I would now like to turn the call over to Pegasystem's Founder and CEO, Alan Trefler.

  • Alan Trefler - Chairman & CEO

  • Thanks, Max. And thank you to all the listeners who have joined us this evening. I'd like to just briefly elaborate on some of Pega's Q2 and first-half performance; some of the key wins that we've been focusing on, some of the markets that we've been targeting and how we bring value in those markets; and wrap up with a little bit of a discussion of some of the upcoming engineering work that's going to be seen, which is what we think is very exciting.

  • Our business performed quite well in Q2 and for the first half of 2013. Signings were up significantly over Q1, as Max spoke about; and at the same time, the pipeline size and quality increased as well over Q1. We accomplished this without any whale deals in the first half, whereas by comparison last year there were two in the bookings numbers.

  • We closed over 75 deals in Q2, a record number for our Company. And consistent with our business over the last few years, about 70% of our bookings were from existing accounts and the remainder were from some pretty exciting new names.

  • Now it's terrific to have such additional buying from existing accounts because it says a couple of things. One, it says we're building the right relationships. But also customers only buy, especially in this economy, when they're getting the value that they anticipate and when they see the potential for cost savings as well as customer engagement and other improvements.

  • So I think it's pretty terrific and it sets a great stage for where we're going as a company and with our products.

  • We had a balanced performance from all of our geographies in the first half, with particular strong performance in Europe in Q2. Our partnership ecosystem continues to grow and is leveraging a very significant amount of our pipeline. In fact, over 50% of our pipeline involves the very active participation by one of our partners.

  • Now you know it's interesting because this is a time when so many other enterprise software companies have been showing lagging growth or are achieving growth only by manufacturing revenue through acquisitions. So it's especially gratifying to see that the Pega team, through our commitment to client success and technical excellence, delivered a remarkable 25% of revenue growth in the first half, compared to last year; even higher quarter over quarter, but I like thinking the larger periods are more indicative of talking about things with sort of our long-term view.

  • Now this success is the result of a few factors. One is the tremendous returns that clients attained through the use of Pega software caused them to buy more. And the second is the increased adoption, sort of philosophically, of the importance of having a unified platform; of businesses trying to think more about process automation, customer experience and engagement and linking together their silos for case management, really leading to an expansion in the overall market.

  • You know, there's probably no better way to demonstrate market acceptance than for you, if you're interested, to listen to some of the over 50 customer and partner presentations that occurred at PegaWORLD 2013 in early June. While we had record attendance and people joining us from as far away as Australia and Russia, I recommend you go to pega.com and see for yourself some of the great customer videos there. But let me highlight briefly a few examples.

  • Lloyd's and Cisco each discussed major transformation initiatives based on Pega business process-management technology. In the case of Lloyd's, they're already showing significant returns with dozens of applications already in production or in progress. For example, Lloyd's just rolled out an industry-leading capability to allow the high speed effective onboarding for retail customers who want to switch their individual savings accounts.

  • Now this was both a regulatory requirement and an opportunity to gain new customers, and Lloyd's delivered in record time. This is just one of the hundreds of transformation initiatives that they're undertaking that will quote- simplify -unquote their business, and are slated to drive savings of more than one [million] pounds per year.

  • In the case of Cisco, they're earlier in their journey, being one of our more recent key new-name accounts. But they're already making fast progress with a vision for business transformation using Pega. We really love hearing from them, how they get speed and agility and are able to both control their business and get better returns and improve customer engagement.

  • AIG and Bank of America each talked about dramatic improvements in operational efficiency, across operational silos through the use of our software for case management. AIG rolled out a massive global claims implementation they call One Claim; that is really transforming the way that they engage with their clients across the board. And Bank of America is using us in a variety of ways, including to help solve issues in the lending area and making tremendous progress.

  • So we can come into organizations and in many cases very quickly offer them relief from regulatory burdens, the ability to address outstanding issues, and at the same time create the platform that they're going to be able to use so that they know they'll be able to drive their businesses better.

  • Looking at Europe for a moment, organizations like British telecom leader, Everything Everywhere, which is the largest mobile provider in the UK, Citizen's Bank, Mass Mutual, Merck, Telstra; they all spoke and discussed how Pega is helping their organizations lead to dramatic improvements in customer centricity, retention, and sales.

  • Our organizations like this are seeing up to 30% increases in revenue from marketing programs driven by Pega analytics and our Next-Best-Action Marketing solution. So these are the types things. These are the types of solutions that are driving our customers and allowing us to build a very exciting revenue base and a very exciting base of highly successful organizations.

  • Now we showed good momentum across our verticals. The momentum in financial services that we saw in Q1 continued into Q2 with wins across a variety of areas, especially in customer acquisition in onboarding and multi-channel service. Those were really, really key items for us in the first half of the year and in the quarter.

  • One of the interesting things we see people doing is using this technology to bring processes that were traditionally back-office processes right into the front office, often right in touch with the client, which both improves service and obviously saves large amounts of cost.

  • In life sciences, we won a multi-channel contact center and many purchases of our software for case management in clinical trials, an area of increasing interest and branching over to healthcare; our healthcare showed also care management and other real sort of service in that setting wins, which we think auger well as our customers in healthcare continue to grow as a result of the Obamacare adoption.

  • In Cannes we won new business in cross-sell, up-sell and the next-best-action marketing. So it's really terrific to be able to have such a broad array of customers in industries really allow us to have a good quarter and a good year, without having some of the traditional whales that we've had. It makes me feel very comfortable and very good about sort of the direction our businesses are heading in.

  • Now if you see from these wins; there are a couple of different software areas that I keep talking about. And what we find is that they become increasingly intermixed. They are increasingly evolving to be overlapping, which is terrific for us, because we uniquely have a single architecture, a single platform that really enables people to build for change and revolutionize their business.

  • Now talking about these markets for a moment; the pure-play BPM, Business Process Management market; is about $3 billion according to analysts and we are clearly the leader in this market. In many cases our customers select BPM really as a view to do specific projects or also sometimes as an entree into a more transformational relationship.

  • One of the big things we do is we really enable the business user, much more engagement with the technology than in traditional builds and business and IT can both collaborate and allow each other to work independently, but still unified on a single platform that brings them agility.

  • Now the second market area is this whole idea of customer relationship management, which is often talked about as being about an $8 billion market in terms of license and maintenance. This is comprised of marketing automation, customer service, managing sales forces; and one of the things that we're really proud of is we find that the power of our process automation, the power of our build-for-change platform; really enables these organizations to do remarkable things.

  • Gartner came out recently and represented or indicated that we were a leader in the customer service segment. But one of things I'm most happy about, if you read the report, is the report actually says that Pega is the best overall provider for quote- large scale contact centers with complex processes-; which is certainly the contact centers that matter from our market segments and our approach to the business.

  • You know you've heard us talk about a number of wins for our Next-Best-Action Marketing solution; particularly in communications and financial services. But we see customers adopting this analytics-driven customer-centric approach based on the power of change in process and rules as being able to really garner very much improved net promoter scores, and build revenue at an increased pace.

  • Now the third sort of part of this market that we talk about is the automation of case management, which is really interesting because lots of different types of businesses and applications fall into it. You can think of a case as something that's required any time something has to move across silos of an organization or has to be recorded on behalf of a customer. And there are different views of how large this market is, but it's certainly meaningfully larger, in our view, than the $8 billion customer relationship management market.

  • We have wonderful results in this market. We have marquee customers using us at massive scale. We have analyst reports that show Pegasystems as the capability leader in this market. And I think you hear me talk every quarter about a lot of the key wins that we've been achieving. Our strategy as an organization is to be a leader in these markets where a software is able to be a powerful differentiator but based very, very uniquely off of a common platform, common architecture; providing the ability for the customer to get more value and frankly giving us a lot of great cross-sell opportunities.

  • This is why we target the world's leading organizations; we go after them by vertical, so we can talk their language. And we think this is where the greatest opportunity exists for our technology.

  • All of these markets are in transition and we think this transition, what we think is going to be an overlapping and integration, is going to favor Pega. Why? Well look, we have a leadership position. The need in our clients and in the market is huge and the returns are very, very satisfying. We have a patented unified development environment that we believe provides a strong technology differentiation versus our competitors. And we can complement customer's existing systems; on Cloud or on premise, so they can start in one environment and move to the other. But most importantly, they can begin their Pega journey, knowing that they're not going to run out of runway; that as they need to do things in the future as their businesses change, as regulations come in, as they decide they want to do more; that this is both a company and a technology with the capacity to let customers move forward.

  • Now I'd like to conclude by saying that as happy as I am with our technology, we're kind of a relentlessly ongoing, self-demanding institution. And we think we can do a lot more. And we're really excited by the potential to be able to very, very significantly grow and enhance the space; particularly as some of these convergences that I was talking about exist.

  • One of the things we were able to show off at PegaWORLD was our new software platform called Pega 7, which has very significant capabilities that will provide, we expect, even faster time to market, increased ROI, much less expensive implementations and really we believe further our leadership position over our competitors in those above spaces.

  • There's a lot in this release. It's a very, very significant effort that we've put into it. But I'd like to really highlight four elements in particular for just a moment. First, PRPC 7 makes dramatic strides in augmenting the user experience. We really, really created what we call a responsive UI which enables you to build user experiences that can be seamlessly able to cross the desktop, the laptop, the tablet, the smart phone and be responsive to the different aspect ratios and different sizes of each of those platforms; being able to have a common set of processes and even user-experience definitions that you're able to use and mesh up into other systems when we have to conjoin with other systems in that environment; is very, very powerful in terms of letting people live in this new world where people expect to work with you in every single channel. So these very important omni-channel capabilities have been central to our thinking and we've done very significant work, which I think is also going to improve the developer experience as well as major improvements to the end user experience.

  • Now we're also introducing something we call Advanced Stage-based Case Management. This is a pretty remarkable capability that enables business people, even way more simply than before, to be able to lay out their business processes graphically in the way they think about the business, and allow them to automate the code in relatively almost remarkable times.

  • One of the people who saw this talked about it as being almost a PowerPoint compiler; where you can go from your vision of what you want to do with your cases and how you want to run your business, to the actualization of that. And then of course, because it's all built on our Build-for-Change technology platform; to be able to evolve that and really grow your business the way you want.

  • A third key capability is a bit more technical, but we think it's going to be really quite remarkable. We allow the IT organizations of one of our customers to really encapsulate the way the data is retrieved, how you map data to different systems; they're able to really define what we think declaratively how information should be found. And then almost magically, the business user will find that the right data arrives without them having to worry about it.

  • What's really great about this is it allows us to further separate the really critical opportunities of the technologist in terms of data quality and making sure the daily connectivity works; from the really important uses that customers have of data; and we see this as also very dramatically improving time-to-market for our clients.

  • And finally Pega 7 will have a very cool new predictive and adaptive analytics and decisioning set of capabilities, which are unified with our responsive UI, the stage-based process management, this data simplification; so that those analytics as opposed to being something that you think of as sitting off in some big data corner; those analytics are there and available to influence in form and establish the basis for change in all of your running real-time processing.

  • It's really putting the smarts and the muscle together in a way that is unlike any other architecture application that's out there.

  • So we're pursuing aggressively the key elements of our strategy. We're targeting vertically and we're creating assets to help us go after those markets. We're really committed to the partner ecosystem, really focusing on using our services organization to complement our partners and really looking to increasingly become a software company with that better focus, that channel to our partners and frankly ultimately better margins.

  • We're using Pega Academy to massively reduce the cost and massively increase the availability of the intellectual property that will let people know how to use our technology. And we're investing very significantly in strong engineering, because we're not taking anything for granted and we see many ways in which we can continue to move the ball.

  • We're very excited about our business, the customer wins, how the business has been doing and the huge opportunity in front of us. And we're having a blast competing for that business, winning it, and looking at how we really grow a brilliant customer ecosystem, which is what it's all about.

  • Hi, guys. Thanks for putting me in there. Yes, so congrats on the quarter; if I could ask maybe one and one follow up. First question is- you've been seeing some pretty good margin improvement here. I'm just kind of wondering; what's behind this? Is this sustainable? Is it somewhat of a function of just quarterly choppiness or are we seeing the beginnings of Alan, what you've talked about as wanting to see the marketing move more from push to kind of a demand pull sort of scenario at prospects? Just any comments on that margin; and then one quick follow up if you don't mind.

  • Alan Trefler - Chairman & CEO

  • (Technical difficulty) business in favor of really trying to do a good job for our clients. Can you hear me? We're having an odd thing on the phone.

  • Now I can hear you.

  • Okay, so you didn't hear the beginning of that I guess, so I will start. So I think the difference in margins is primarily caused by the shift in the mix of revenue from what are intrinsically lower margins in service to the higher margins in software. So I think that's really very positive.

  • We are seeing evidence of more transition to a bit what I would describe as a bit of a pull. I'm not ready to say that there is a sound that is sucking the software into our customers and out of our doors. But there's still a lot of work to close this business, but there's a lot more enthusiasm, particularly for our products.

  • One of the things that I think has been an issue in the market, to tell you the truth, that's impeded that transition from push to pull is there's a very, very significant number of software projects implemented or attempted to be implemented by competing products that just haven't delivered well.

  • One of the interesting things, if you take a look at the Gartner numbers, is that if you go back to their 2010 quadrant, they had I believe nine companies in the leader category- nine companies in the leader category. And if you take a look at that quadrant now, two and a half years later; they have three in the leader category. I think a lot of those were earned by frankly not being able to have the sort of record of client success that we don't take for granted and we're very appreciative of our customers working with us and our partners working hard to do it.

  • But the software that can get customers all the way to where they want to go, we think is going to have an important advantage in getting this market to understand how powerful this technology can be. So we believe part of getting that switch is in our hands, by being able to create more visibility to client success and get customers excited.

  • Steve Koenig - Analyst

  • Okay. That's helpful. And Alan, if I may then; somewhat of a related question here which is- you're competing for attention and there are a lot of important trends that are going on including cloud computing, big data, etc. And you've got competitors for example with the SAS message that focus at the low end of the customer service market, but they have a real simple message that business users have not been educated on in SAS, in a way that really haven't been educated maybe on BPM. How do you get attention in this clutter and amidst all the important things going on in the environment?

  • Alan Trefler - Chairman & CEO

  • I think that's a great question. And one of the things that we've been working on very diligently, especially over the last couple of weeks; was putting together what our thoughts are about how to really dial up our marketing and our messaging. And I'm not going to leak anything but I think we've got some really, really good stuff that we're going to be starting to roll out in the second half of this year.

  • And I think it's incumbent on us to frankly do a top-notch job of telling our story; and to some degree, I believe we've been talking more to a smaller community and not giving proper attention to the importance of establishing a more significant brand. So you should expect that we're going to come out with some new messaging aimed specifically at the problem you mentioned. And we'll get to see how that works.

  • Oh, by the way, I've been told that I did a bit of a serious error in my presentation when I was talking about Lloyd's. Somebody said that I may have said that they're working to save a million pounds a year. In fact the actual number that they're saving is in excess of a billion pounds a year on a run-rate basis. And they're well along their way on that journey.

  • Two questions; first question has two parts. Thanks for taking my questions. So Alan, last quarter you talked about a number of transactions, about (technical difficulty) of the ASPs were lower. I know you mentioned you closed 75 deals in the current quarter. So how does it compare to last quarter and same quarter a year ago and how did the ASP trend that looks that the signing does include-- even though you didn't have whale deals? Then I have a follow up.

  • Alan Trefler - Chairman & CEO

  • So I'm double-checking the numbers but from memory I think the ASPs between first quarter and second quarter, were in a similar range; no material real shift. Compared to a year ago, if you look, the problem with ASPs is they get really influenced by a whale. So I'm actually not at all unhappy to have-- as long as the customers eventually become whales; I'm not at all unhappy to have things broken up into some of the smaller pieces.

  • I think that it's consistent with us over time perhaps becoming a somewhat more predictable company quarter to quarter. Year to year we do pretty well, but quarter to quarter it can be pretty lumpy. This actually, from my point of view, it's too early to say that it's a trend, but I view it as sort of a positive development.

  • Raghavan Sarathy - Analyst

  • Okay and then like you said it's kind of difficult to look at your company quarter to quarter. If I look at the first-half signings versus first half of last year; the license signings were flat. So can you talk about the pipeline you have? It looks like there's no whale deal. There's no significant upside, so can you talk about the pipeline of opportunities you have and I guess at the end of the day-- how should we think about license signings growth for the year?

  • Alan Trefler - Chairman & CEO

  • I think that-- so a couple of different things. One, I actually don't think it was flat six months to six months. I'm going to double check but I think it was up somewhat, so I'm not sure how you're calculating that. In fact I'm quite certain that it was.

  • Relative to the pipeline; so the pipeline is up in aggregate, but we talked as we ended last year about looking to implement some new practices and processes in the way we do our selling that we have implemented. And I think we're starting to see some positive results. One is, as opposed to looking at just the sort of aggregate pipeline, we actually have really called out a significant number of deals that we consider to be what we call the working set; which are really the things that we expect are both high probability but also things where we can influence the outcome very significantly.

  • And the reality is that that's actually had a very [smoothing] effect on improving the conversations between the sales managers and the sales reps and bringing everybody right up to me visibility as to what's going to happen. So what I'll tell you is I don't have a working set a year ago to compare this to because it's a new practice, but the working set is stronger than I could imagine. So we're seeing just lots of good stuff in the pipe.

  • True to form, the predictability of what closes in Q3 versus what closes in Q4 is always one of those interesting challenges. But boy, the level of activity was unprecedented in Q2 and going into Q3 is at an unprecedented sort of working set level.

  • Hi. Thanks for taking my question. Alan, do you expect this year to be less back-end loaded from a bookings perspective than it was last year or perhaps over the past few years?

  • No. I think this is also going to be a back-end loaded year. I mean that's just the nature of it. And that will be important to us because that's how we want to build backlog for going in and once again having a strong year in 2014 and 2015; because some of our deals are multi-year deals, as you know. So we still expect it to be heavily back-end loaded. I'm a little happier than I was in prior years where year to date the back-end loading had not come at much of the expense of the earlier parts of the year. But this is still-- we haven't yet changed the nature of this business. It's still being very Q4 heavy.

  • As I said, we're implementing some new management practices. But of course, it's going take some period of time for those to take root and perhaps help us bring more into the earlier quarters.

  • Brian Murphy - Analyst

  • Okay, so if I look at first half perpetual license sales that I think are up more than 50% versus last year; I shouldn't look at that as a conscious effort or a way to smooth out the quarterly volatility? Or is there something happening in the environment?

  • Alan Trefler - Chairman & CEO

  • Honestly a lot of that is just a sort of vagaries and lumpiness that you see. We try to sell the best deal to the customer that the customer is prepared to buy. I personally have a bias towards term deals. So I would rather do that then-- and we actually compensate I'd say at a higher level for term deals. So there's a little bit bias in our system for us to sell terms. But customers I think are just sometimes wanting perpetuals and frankly I think one of the motivations for that is with so many software companies being acquired and once the companies are acquired, companies typical experience; they have a couple of typical bad experiences. One is that they were certain that acquisitive vendors were known to be pretty brutal in terms of renegotiating contracts that they thought they had. And the other experience is that the talent almost inevitably leaves, sometimes pretty quickly. And the energy and the rhythm of change and the focus of the business is obviously not the same in extremely large sort of multi-product firms; as opposed to firms who really have a common architecture.

  • I think those two things are causing certain companies to want to make sure they're in better control of their destiny, because they perceive and I've been told this by a number of buyers; that they perceive that they have more control should something happen like an acquisition; if they're in a position where they have a perpetual license, as opposed to having the license in doubt as well as having to argue about maintenance.

  • So we're not creating any sense that they should worry. I'm not getting a sense that the customers are worried that we're going to be acquired, but this a direction that I've seen them giving to their purchasing people and it obviously is going to affect people who only sell on a term-basis or on a subscription basis; whereas companies like us which have the choice; I think that may have had some influence over the last year.

  • Thank you; just a couple of follow ups. So Alan you talked about Europe; you're happy about that sort of rebounded. That seems somewhat counter to what you're hearing about Europe. So can you talk about-- is that from a revenue perspective, a license signing perspective or both; and how you are seeing kind of different trends? And then I have a follow up for Max on sales and marketing expenses, thank you.

  • Alan Trefler - Chairman & CEO

  • Sure. Europe was up from both a signings and a revenue point of view. To be honest, it was a bit of an easy compare because Europe has been under some pressure historically. But we actually had, both in England and on the continent, significant business with actually multiple customers. So we were very, very pleased. And I think one of the reasons things are a little different for us is those are examples of where clients have had some success. It's easy for them to make the decision to buy more when they have a level of confidence.

  • And you had a question for Max?

  • Raghavan Sarathy - Analyst

  • Yes. Historically Max, when we looked at the sales and marketing expenses, it has declined sequentially because you're coming off a user conference. You talked about hiring, maybe Alan you can chime in. So how many people are you going to hire? How should we think about those expenses sequentially? And then Alan, what is your focus in terms of hiring- are you trying to go into new geographies, some verticals, so give us some color?

  • Alan Trefler - Chairman & CEO

  • I think that some of that is still to be determined based on how we feel 2014 is going to go. All the hiring we really do from this point forward, from a sales perspective, is really about populating 2014. So I would expect that obviously Q2 was more expensive like it always is because of PegaWORLD which adds a couple of million to it. But I do expect that we will be hiring at a good pace in Q3 and Q4 in anticipation of 2014.

  • Max Mayer - SVP, Corporate Development

  • Yes, we've ramped up the number of recruiters going at the sales headcount because we want to dramatically ramp 2014 and we know we need more sales people to cover our existing accounts and cover accounts that we're not covering today. So we would expect to ramp up sales headcount throughout the second half.

  • Great. Alan, just to follow up on the hiring questions; how should we think about the CFO vacancy here?

  • You should think that we're a pretty appealing company to work for and we're very picky is the right way to think about it. And we have complete confidence in our finance staff and its ability to keep the business running and everything I think has just gone spectacularly. So we're going to be appropriately prudent. We've been talking especially recently with great candidates and so I'm actually pretty excited that we should be able to bring this to a close fairly soon.

  • Alan, I wanted to know; I heard you comment about Europe rebounding, that you had an easy compare. I just wondered what the back half of 2012 looked like and if you could comment a little bit more about specific areas in Europe and just what you think the second half you think will look like.

  • Alan Trefler - Chairman & CEO

  • I think the second half is going to be pretty good as well. It's going to be much more about Q4 in Europe than Q3; because as you know, much of Europe is off at various beaches until sometime at the end of August, early September. So that just doesn't give a lot of runway to get certain things done in that quarter. But that working set that I talked about has a lot of strength in Europe. I have no reason to believe that are good first half is an anomaly. And that's true for APAC as well, as though APAC is obviously smaller.

  • Jim Gentrup - Analyst

  • Okay. And then the other question I had was on just verticals. I didn't hear a whole lot of color. I know you talked a little bit about it, but I just wondered if something was a little bit stronger in the quarter and then what you expected in the backlog. What was in the backlog, maybe, that may jump out at somebody as far as the verticals going forward?

  • Alan Trefler - Chairman & CEO

  • Yes. So in the verticals, we're actually seeing some really pretty interesting things in certain industries where we've come out with these two process extenders, is what we call them; one for SAP and one for salesforce.com; where we're actually partners now with both of those organizations and it makes it really easy for companies who have those systems but who want to really put world-class sort of process automation that's analytic-driven into those environments.

  • And so I think in the industries in which those guys have a good footprint, we're seeing just a whole new opportunity for business that we haven't seen before which I think is actually pretty exciting. So it's really around those sets of capabilities. Those areas would typically be some areas around financial services have been good, in varieties of telcos, and insurance we're seeing some pretty interesting things in that space.

  • Max Mayer - SVP, Corporate Development

  • I would add that we saw a lot of strength in life sciences in the quarter and see that continuing which is really good for us. We see strength in the public sector and our pipeline in the public sector is quite strong over a year ago and even over Q1. And as Alan said, we see a lot of increasing strength in the insurance sector; so just to highlight a few.

  • Jim Gentrup - Analyst

  • Thank you. And then the last question I had was accounts receivable kind of jumped back up in Q2 after obviously a very strong collection period in Q1. I just wondered if you could comment a little bit about the rest of the year and if this is concentrated very much in a couple of customers; and just in general a more normalized cash flow environment for the rest of the year or what are you expecting, I guess?

  • Alan Trefler - Chairman & CEO

  • Yes, I think what happened in Q1 is that the finance team was showing off and did such a spectacular job of collections that we fell to a bizarrely low number like our DSOs were something in the mid- thirties- 37 is what I'm being told the number was; which was a record. So that shows that in the absence of a CFO on duty, they really dug in and delivered an exceptional level. That's not a sustainable number. The number that we're at is the right sort of number for a business of our type I think on an ongoing basis.

  • So I don't expect any continued change, particularly in that number in one way or another.

  • Jim Gentrup - Analyst

  • So 61 days is pretty normal then?

  • Alan Trefler - Chairman & CEO

  • Yes. I think if you look around the industry. It goes up and down a little, 20% up or down; but 37 was just not a sustainable number I'm sorry to say though. You know, if they want to prove me wrong, I'm glad to see that and change my view.
