  • Good day, ladies and gentlemen. Welcome to the first quarter 2008 Comstock Resources earnings conference call. I am your coordinator for today. (OPERATOR INSTRUCTIONS) I would now like to turn the call over to Mr. Jay Allison, Chief Executive Officer. Please proceed.

  • Thank you, I guess I should start out and say what a day. It's been a wonderful day. Welcome to the Comstock Resources 2008 first quarter financial and operating results conference call. You can view a slide presentation during or after this call by going to our website at www.comstockresources.com and clicking the presentations. There you will find a presentation entitled first quarter 2008 results. I am Jay Allison, President of Comstock; and with me this morning is Roland Burns, our Chief Financial Officer; and Mack Good, our Chief Operating Officer.

  • During this call, I will review our 2008 first quarter financial and operating results as well as results to date of our 2008 drilling program. Our discussions today will include forward-looking statements within the meaning of Securities laws. While we believe the expectations and such statements to be reasonable there can be no assurance that such expectations will prove to be correct.

  • Before we go to slide two, I would like to make the following comments. During this conference call, we will review about 25 pages of slides, but before we do that I would like for you to know that in my 20 years with Comstock, I have gone through some quarterly conference calls that have ranged from very disappointing to very positive. However, I have really never had a quarterly conference call like this one that truly is transformational to Comstock. We're pleased to report to you that you in the following 25 pages you are going to find nine big items.

  • First of all, the first quarter results greatly exceeded First Call numbers. Second, we grew our onshore production by 44% and overall production by 25%. Third, we increased our CapEx budget onshore by $45 million all of which should be funded by operating by cash flow. Fourth, we announced we have 50,400 net acres in the emerging Haynesville shale play, which could have somewhere between 1.7 trillion to 2.5 trillion cubic feet of reserve potential to Comstock. Fifth, Bois d'Arc Energy, a company that we have created took public exactly three years ago today, May 6, of 2005, has bread to be acquired by Stone Energy. This transaction valued Bois d'Arc at $1.8 billion. Comstock expects to recognize a gain of $428 million before income taxes and $277 million after income taxes which equates to a gain of $6.16 per Comstock share. Sixth, we have accepted offers where we are anticipating selling certain non operated properties for $122 million with an expected closing next month. We should realize a gain of $16.6 million after tax from the sales.

  • Seventh, with only 12% of our onshore production being hedged at $8.20 for the remainder of the year, we are exposed to higher cash flow and earnings due to stronger oil and gas prices on the remaining 88% of our unhedged production. Eighth, our debt-to-total book capitalization falls substantially from 48% to 20% after the divestitures and finally, since we will now focus exclusively on shore, we will use our strong balance sheet to aggressively support the continued growth of our onshore operations.

  • Now, if you would please turn to slide two. We had an exceptional quarter and we are very excited about how the Company is now positioned for future growth. In the first quarter, our revenues were $241 million and we generated EBITDAX of $199 million and operating cash flow of $170 million. Our net income was very strong for the quarter, coming in at $41 million or $0.91 per share. The strong financial results in the first quarter of 2008 were of driven by 25% production growth and higher oil and natural gas prices in the quarter. The production growth in the first quarter came mainly from our on shore operations where production climbed 44%. Our offshore production was only up 6% due to some platform shut-ins we had in the Gulf of Mexico.

  • Our drilling activities have been very successful so far in 2008, 35 of the 36 total wells we drilled were successful. Bois d'Arc has drilled three successful wells and 32 of our 33 onshore wells were successful. We're very excited about our work in the emerging Haynesville shale play. We have 50,400 net acres in this play and are working to increase our holdings. We drilled three wells so far down to the Haynesville and are very encouraged with what we're seeing.

  • On April 30, we announced that our 49% owned subsidiary, Bois d'Arc Energy, has agreed to be acquired by Stone Energy in a transaction valued at $1.8 billion. Comstock will recognize a substantial gain on its investment and will become a significant stock holder in Stone Energy with our 13% ownership of the combined company. The cash portion of the consideration combined with the sale of certain non-operated properties for $122 million will allow us to substantially reduce our debt and will fuel increased activity on our onshore properties, including the emerging Haynesville shale play.

  • On slide three, we outline our production. In the first quarter of 2008, our production averaged 275 million cubic feet equivalent per day, 25% higher than our production in the first quarter of 2007, our successful drilling activities and the South Texas acquisition that we completed at the end of 2007 accounted for the increase. Our onshore production increased 44% to 160 million cubic feet equivalent per day in the first quarter, as compared to 113 million cubic feet equivalent per day we averaged in the first quarter 2007, and the 133 million cubic feet equivalent per day we averaged in the last quarter of 2007. The East Texas, North Louisiana region averaged 77 million cubic feet equivalent per day, which was 24% higher than it was in the first quarter of last year. Production in South Texas was up 104% to 65 million cubic feet equivalent per day and production in our other regions was 18 million cubic feet equivalent per day.

  • Bois d'Arc's production increased 6% to 115 million cubic feet equivalent per day in the first quarter as compared to 110 million per day in the first quarter of 2007. We expect to produce between 100 and 105 Bcfe in 2008, which would represent a 15 to 20% growth over 2007. Onshore, we expect production in 2008 to come in at 54 to 57 BCFE, which would represent a 20 to 25% growth over 2007.

  • On slide four, we cover our oil prices. Our average oil price increased 73% in the first quarter of 2008 to $93.93 per barrel as compared to $54.15 per barrel in the first quarter of 2007. Our average realized oil price was 96% of the average NYMEX WTI price in the first quarter of 2008.

  • Slide five shows our average gas price. Our average gas price increased 23% in the first quarter to $8.46 per Mcf as compared to $6.89 in the first quarter 2007. Our realized gas price was 105% of the average Henry Hub NYMEX price, we had 8% of our onshore gas production hedged in the first quarter, which reduced our gas price by $0.01 per Mcf. For the rest of the year, approximately 12% of our onshore gas production is hedged at $8.20 for Mcf, leaving us 88% of our production unhedged.

  • On slide six, we cover our oil and gas sales. Our sales increased 65% to $241 million in the first quarter due to our higher production level and the strong oil and gas prices. Sales from our onshore operations increased 83% to $128 million from $70 million in 2007's first quarter. Offshore sales increased 49% to $113 million from $76 million in 2007's first quarter.

  • Slide 7, our earnings before interest, taxes, depreciation, amortization, exploration expense and other non-cash expenses, our EBITDAX increased 75% in the first quarter to $199 million as compared to $114 million in last year's first quarter as shown on slide seven. Bois d'Arc accounted for $96 million and our onshore operations contributed $103 million.

  • Slide eight, covers our operating cash flow. Our cash flow increased 70% in the first quarter to $170 million as compared to cash flow of $101 million in 2007's first quarter. Onshore cash flow was $92 million and offshore cash flow was $79 million in the first quarter.

  • On slide nine, we outline our earnings. We reported net income of $41 million or $0.91 per share for the first quarter 2008, as compared to $13 million or $0.28 per share in the first quarter of 2007.

  • We outline our cost structure on slide 10. Our lifting costs in the first quarter averaged $1.46 per Mcfe as compared to $1.35 in the first quarter of 2007. Half of the increase in our lifting rate is due to higher state production taxes directly related to the higher oil and gas prices. The other half relates to higher field operating costs. Our depreciation, depletion, and amortization per Mcfe produced decreased to $2.80 per Mcfe in the first quarter of 2008, as compared to $2.82 per Mcfe in 2007's first quarter.

  • On slide 11, we present our capital structure at the end of the first quarter. On March 31, we had $736 million in debt, including $56 million of debt at Bois d'Arc Energy. Our bank credit facilities have a combined borrowing base of $975 million, giving us availability of $414 million. Our onshore borrowing base has just been increased by $50 million to $625 million our equity at the end of the year was up to $807 million. Our percentage of debt to our total book capitalization decreased to 48% from 50% at the end of 2007.

  • On slide 12, we detail our capital expenditures. We spent $62 million the first quarter for our onshore drilling program as compared to $84 million that we spent in 2007s first quarter. We spent $43 million in our East Texas, North Louisiana program, $16 million in South Texas and $3 million was spent in our other regions. Offshore we spent $58 million in the first quarter as compared to 463 million in the first quarter of 2007.

  • Slide 13, we're increasing our onshore drilling budget to $322 million as detailed on slide 13. We expect to drill approximately 117 wells onshore this year. Nine of these will be horizontal wells drilled in our East Texas, North Louisiana region for the Cotton Valley Taylor or the Haynesville shale formations.

  • Our East Texas, North Louisiana operating region at $200 million accounts for 62% of the 2008 budget and 84 of the wells to be drilled. We expect to spend $115 million in our South Texas region to drill 28 wells, including five wells from the properties we purchased from Shell in December of of last year. We've only budgeted $7 million to drill five wells in our other regions.

  • On slide 14, we focused on our East Texas, North Louisiana region. We drilled 26 wells in this region in 6 different fields in the first quarter, all of these wells were successful. These wells have been tested at a per well average rate of 2.1 million cubic feet equivalent feet per day, a substantial improvement from our average rate in 2007, 1.4 million cubic feet equivalent per day.

  • On slide 15, we have a diagram of the emerging Haynesville shale play in North Louisiana and part of the East Texas. The Haynesville is contained in the Bossier shale below the Cotton Valley Sand that we have traditionally targeted in the area. Our geologists expressed interest in 2007 in looking at the Bossier Shale as a potential resource play for Comstock in this region.

  • On slide 16, we have a map which puts the Haynesville shale in perspective. The Haynesville Shale appears to be present along the Texas, Louisiana border underlining the Cotton Valley Sand play. The potential reserves in place could exceed the prolific Barnett Shale gas play in North Texas given the potential area that the Haynesville covers. The shale is present at depths of 10,750 feet to 11,300 feet. The Haynesville thickness appears to range from 190 to 300 feet. The typical cost of a vertical well drilled to the Haynesville is $2.1 million, a horizontal well is expected to cost $5.5 million. Horizontal wells appear to be the most cost-effective way to develop the shale.

  • On slide 17, we have logs from four key wells that have penetrated the Haynesville. On the north side of the play is the Chesapeake Well, which has 254 feet of shale. And the southwestern portion of the play is our well that we drilled in December of last year, with 303 net feet of shale. Also shown is a Petrohawk well in the northeast portion of the play with 208 feet of shale and an Encana well in the southeastern portion of the play with 127 feet of shale.

  • On slide 18 we have our current view of this play. Our acreage is highlighted in yellow. In total, we have 65,500 gross acres and 50,400 net acres that we believe is prospective for Haynesville development. We are continuing to add to our acreage position and to test other acreage we have in order to see if the shale is prospective. Given expected well spacing of 60 to 80 acres, and an expected per-well recovery of 3.5 to 4 Bcfe per well, our acreage could have 1.7 to 2.5 Tcfe of reserve potential. We plan to drill our first horizontal well in the Haynesville in the third quarter of this year.

  • Our South Texas region is displayed on slide 19. In our South Texas region, we drilled four successful wells in the first quarter and we had one dry hole. These wells have been tested at a per-well-average rate of 3.9 million cubic feet equivalent per day, three of the successful wells were drilled in our Javelina field in Hidalgo county, the other well was drilled on the Lorenz Ranch in McMullen County.

  • On slide 20, we cover the sale of our net profits interest properties in East and South Texas. These are non-operated properties that we originally acquired when we purchased DEVEX in 2001. We have accepted offers where we anticipate selling these properties for $122 million. We're selling our interest in the J.C. Martin AWP and East Seven Sisters fields in South Texas and the Gilmer field in East Texas. The sales are expected to close in June of '08 with an effective date of April 1, of 2008. The estimated proved reserves attributable to the properties being sold are 44.3 Bcfe. This works out to a sales price of $2.76 per Mcfe. Production in the first quarter of 2008 attributable to our interest in these properties was 8.5 million cubic feet equivalent per day and these properties contributed $2.9 million to our operating income before income taxes. We expect to realize a gain of $16.6 million after income taxes on these sales in the second quarter. We have utilized a like kind exchange structure for these transactions with our Shell acquisition, so we will not have a current tax liability on the sales.

  • On slide 21, we show the impact on Comstock on the proposed merger of Bois d'Arc Energy with Stone Energy that was announced on April the 30th. Under the terms of the merger agreement, Bois d'Arc shareholders including Comstock will receive $13.65 in cash and 0.165 shares of Stone's common stock for each share of Bois d'Arc. Comstock will receive $440 million in cash and 5,317,069 shares of the common stock of Stone for its stake in Bois d'Arc. Using the market value of Stone stock on the day before the merger was announced, the shares of Stone that Comstock will receive have a value of $361 million making the total consideration paid to us for our shares of Bois d'Arc approximately $801 million.

  • We will recognize a gain of $428 million before income taxes and $277 million after income taxes. That equates to a gain of $6.16 per share of Comstock. The final gain that we recognize will be based on the closing market value of Stone stock on the day the merger closes. Completion of the transaction is subject to approval by the Bois d'Arc and Stone stock holders, regulatory approvals and other customary conditions. Comstock has entered into a stock holder agreement in which it has agreed to vote in favor of the merger and has agreed to hold its stake in Stone for at least a year after closing. The cash portion of the sale will create a current tax liability of $151 million for Comstock. We plan to use the after-tax cash proceeds of $289 million initially to reduce debt and ultimately for onshore acquisitions and increased onshore drilling activity.

  • On slide 22, we cover some highlights of the combination of Bois d'Arc and Stone. After the merger, Comstock will own 13% of Stone, which will allow us to continue to participate in the Gulf of Mexico by ownership in what we feel will be the premier Gulf of Mexico company. The merger combines exploitation strengths of Stone with exploration strengths and opportunities of Bois d'Arc. The combined prospect inventory provides Stone with five to six years of identified exploitation and exploration opportunities. In the aggregate the combined company will have 185 blocks on the shelf and 50 deepwater blocks in the Gulf of Mexico. This larger combined company will be more suited to pursue a high-impact, deepwater exploration program. The transaction is expected to be accretive to Stone's earnings and cash flow per share. The combined company will have a manageable balance sheet and will be generating significant free cash flow. We're also excited that David Welch, the CEO of Stone, has entered into an alliance with Gary Blackie, Bois d'Arc's CEO, to jointly pursue future exploration opportunities.

  • Given this transformational impact of this transaction, I will now have Roland Burns, our CFO go over a pro forma income statement and balance sheet for these divestitures, Roland?

  • - CFO

  • Thanks, Jay. On slide 23, we present a pro forma income statement for the sale of our stake in Bois d'Arc and the sale of the East Texas and South Texas net profits interest properties. We have taken our reported results for the first quarter and removed the effect of consolidating Bois d'Arc. We have also excluded the operating results of the NPI properties in a separate column on the slide. We have assumed the proceeds from the sales were used to reduce amounts outstanding under our evolving bank credit facility.

  • Excluding Bois d'Arc and the NPI properties to be sold, our production would have been 13.8 Bcfe or 152 million per day in the first quarter. Our sales would have been $122 million. Operating income would be $68 million, and our net income without counting the substantial gains that we're recognizing from these divestiture transactions would have been $29.4 million from continuing operations or $0.65 per share.

  • On the cost side, our listing costs come down to $1.44 per Mcfe as compared to the consolidated $1.46 rate. Our DD&A for Mcfe produced increases to $2.87 for Mcfe from the $2.80 that we reported for the first quarter. Our effective income tax rate improved substantially to 36.4%, as compared to our consolidated tax rate this quarter that we had of 51.7%. We expect to count for Bois d'Arc Energy as a discontinued operation starting in the second quarter of this year, depending on the status of the merger. The gain will be recognized in the quarter that the merger actually closes in.

  • On slide 24 we have a pro forma balance sheet to show the impact of these transactions. We started with the reported March 31, 2008, balance sheet and removed the consolidated Bois d'Arc Energy accounts and subtracted the book value of the net profits interest properties. We have used the cash proceeds received after paying the current tax liability to reduce the amounts outstanding under our bank credit facility. The stock in Stone Energy is included as an asset on the new balance sheet as marketable securities.

  • We expect to use the cost to fair value method to account for this investment and, accordingly, will not be reflecting Stone's operations in any of our reported numbers. After the sales, our assets on a pro forma basis are $1.7 billion compared to the $2.4 billion at the end of the first quarter. Our debt falls from 736 million to 269 million on a pro forma basis. Our book value of our stockholder's equity increases from $807 million at the end of the first quarter to $1.1 billion on a pro forma basis. Debt-to-total book capitalization falls substantially from 48% where it was at the end of the first quarter to 20% on a pro forma basis. I will now turn it back over to Jay.

  • Well, like I said earlier, what a day. If you look on slide 25, it's the 2008 outlook. As Roland pointed out, Comstock will be well-positioned to continue to grow and add value for our stockholders. Our expanded onshore drilling program will be funded exclusively from operating cash flow and will position us for continued growth in 2009. We now expect to spend $322 million on our onshore program with the increased spending in our East Texas, North Louisiana region. We're targeting to have 20 to 25% onshore production growth in 2008 and are on track with a very solid first quarter.

  • Our position in the emerging Haynesville shale play exposes us to somewhere between 1.7 and 2.5 trillion cubic feet equivalent of reserve potential and unlike many of our peers, our substantial unhedged production provides us exposure to higher cash flow and higher earnings in the current strong oil and gas price environment as opposed to having to explain away a large loss created by derivative trading activity. And lastly, our upcoming divestitures of our stake in Bois d'Arc Energy and to a lesser extent, the net profits interest properties provides us an extremely strong balance sheet that will allow us to aggressively support the continued growth of our onshore operations. I can tell you that the management of Comstock really looks forward toward continuing to add shareholder value by focusing our growth exclusively onshore. With that, let me open it up to questions please.

  • (OPERATOR INSTRUCTIONS) Your first question comes from the line of Wayne Andrews with Raymond James & Associates. Please proceed.

  • - Analyst

  • Outstanding effort. Jay, Roland, congratulations on the quarter and the real transformation of your Company. I have a couple of questions for you. Let's just first start with your Haynesville shale acreage position, which is substantially more than we were estimating just a few weeks ago, and maybe you could comment a little bit on how much of that acreage exists under your previously-held Cotton Valley trend acreage and how much have you acquired since then and maybe what are your plans for additional acreage going forward? And I have a follow-up question as well.

  • - President, CEO

  • Wayne, I have those numbers, but I think Mack is the one. He leads that program and here's involved daily with it. And it's a mad house out there, as you know. I'm going to let Mack go over that, Wayne.

  • - Analyst

  • Great.

  • - COO

  • Good morning, Wayne.

  • - Analyst

  • Hey, Mack.

  • - COO

  • We have legacy deep rights that total about 15,000 acres. And we have acquired about 35,000 acres, net acres of new leases and we have several additional targeted areas of leasing that is ongoing now and I can't comment on the total acreage there that we're targeting but it's substantial. We're quite happy with our position. We don't think that all the acreage is the same. Based on current information and analysis, we think there is a core and we think we have a very nice position within that core region.

  • - Analyst

  • Maybe, Mack, is this is probably also a question for you. You seem to have provided some pretty significant detail on your expectations for Haynesville productivity, resource potential without having drilled many wells, maybe you could point to some of the things that you're seeing that encourage you to provide such bullish information and outlook on the play?

  • - COO

  • Sure. We drilled three well and we are drilling a fourth. We have taken some core samples from one of our wells. We have run diagnostic logs in detail throughout the shale. We have logs on all of the, almost all of the wells that have penetrated the shale the Haynesville through the Bossier.

  • We subjected those logs to rigorous analysis as well, we have reported production rates from a number of wells that have been tested and the bottom line is, as some of the other operators, it's kind of interesting as we're all coming up independently of one another with numbers that are very similar on a per-section basis. We're calculating that the gas in place in the Haynesville could approach around 90 Bcfe. That is an in place number. The trick is what is your recovery going to be. In the Barnett and some of the other stale plays, the recovery on horizontal wells approaches 40%. If you just do the arithmetic based on all the data we have available, the numbers that Jay mentioned, is what reveals themselves when you use a recovery factor between 30 and 40%.

  • - Analyst

  • Great. Sounds very encouraging. Question for Roland. Sounds like Jay and Roland, you're both anticipating sort of 15 to 20% growth onshore and now it sounds like you're talking more like 20 to 25% and I'm also assuming that that is after, accounting for the sale of the non-operated interest, is that correct or?

  • - CFO

  • That is correct, Wayne. We have properties being sold, were probably sold in the month of June. They might be in the second quarter but they would not be in the third or fourth quarter if the transactions closed. We're taking that into an account when setting our growth target, for 20 to 25% for our onshore properties.

  • - President, CEO

  • And one key thing about that, Wayne, we don't have to borrow $0.01 to do that and we don't have to issue any equity to fund that growth.

  • - Analyst

  • And that sort of leads me to my next and last question, I will let some others get in the queue, by our estimates, you would still be generating free cash flow even with the increase in the capital spending budget, and what would be your plans given that you now have very little outstanding debt in the form of your senior notes?

  • - CFO

  • That is correct, Wayne. We would still, especially with the very high oil and gas prices that we have with our substantially unhedged position, we are going to still have substantial free cash flow even after increasing our budget. I think that we're looking at a lot of acquisition opportunities and fighting the land grab wars in East Texas and so we would hope to invest the funds mostly in that region either through acquisitions, additional drilling and acreage acquisitions.

  • Your next question comes from the line of Ron Mills with Johnson Rice. Please proceed.

  • - Analyst

  • Good morning, guys. Mack, maybe for you just to follow-up on more technical information, have you all, based on the logs you have seen, any estimate in terms of what your expectations from a porosity standpoint are in the play and as you move towards your acreage, particularly in Logansport and further south it looks like that Haynesville Shale thickened a little bit. Are there similar porosity characteristics from a logging standpoint as you move south on your acreage in Louisiana?

  • - COO

  • Ron, that's what we're saying. It's a really interesting setup. There are several benches of porosity within the Haynesville. Those benches can be separated from one another by 150 feet or so and depending on which bench you're targeting. Now, all of our numbers are just focusing on a single bench, although there are others that we haven't evaluated this thoroughly. That is the upside that gets very little press. Just simply because so little is known about it, meaning those other benches. But to specifically answer your question about porosity, we're seeing porosity varying between 10 and 14% in the bench that we're targeting within the Haynesville, and we're seeing that distribution on porosity to hold through the data points that we have collected via the well bore logs that we have got.

  • - Analyst

  • Did you say you were looking mostly at the lowest bench at this point?

  • - COO

  • Yes.

  • - Analyst

  • And the three wells that you drilled, as I recall from February, the first well was drilled more in the Logansport area. Have you drilled across different areas or has most of your activity been focused in one area?

  • - COO

  • We have drilled in multiple areas and we're keeping some of that information tight for obvious reasons.

  • - Analyst

  • Yes.

  • - COO

  • Just simply because of the competitive nature of the play. But we have tested more than Logansport.

  • - Analyst

  • Okay, and then at least on you all's presentation, you have potential, I guess, expected outline of the Haynesville shale, which includes portions of East Texas. Is some of that related to old well control you have from East Texas as well.

  • - COO

  • Yes, sir.

  • - Analyst

  • And so some of that Haynesville potentially starts to thin out as you move further into East Texas.

  • - COO

  • Yes.

  • - Analyst

  • Is that part of the expectations for your wedge?

  • - COO

  • That's the way we see it, Ron.

  • - Analyst

  • Then just to clarify the acres, the 50,400 acres, does that include the acreage looking at that same slide, just within what you consider the primary activity area or does that also include the stuff, in the Woodlawn and Booker Fields, which is more within the Gray wedge which is the overall activity area?

  • - COO

  • We think Woodlawn is on the very edge, but 98% of our acreage is within the primary activity area.

  • - Analyst

  • Okay. And Roland just from a prospectivity standpoint, can you -- I'm assuming that that 1.7 to 2.5 T's is unrisked and no real acreage prospectivity factor in there. Does it include a royalty?

  • - CFO

  • Yes, Ron, we take about 25% out just as a kind of average-type royalty in that calculation, but have not tried to risk it at all.

  • - Analyst

  • And then -- it sounds like the nine horizontal wells, it sounds like some of those beginning in the third quarter will become Haynesville. Is there a potential for your original plans for seven lower Cotton Valley horizontals to shift to fewer lower Cotton Valley and lower Haynesville. Is that one way to look at the shift in drill something.

  • - CFO

  • The well that you drilled in December, did you give any indication of what the IPs were and what the cost was, besides what's on that chart on page 18?

  • - President, CEO

  • No. The -- those tests were vertical and they were held tight for obvious reasons, Jack.

  • - Analyst

  • Okay. In terms of LOE going forward and DD&A going forward for modeling purposes, should we use the numbers what you give on a pro forma basis for the onshore going forward?

  • - CFO

  • Yes, Jack. That would be a good indication of what we would expect. For the onshore properties only.

  • - Analyst

  • Okay. Last question. Again, onshore was up 44% year-over-year and then you're talking about 20 to 25%. Isn't that a little bit on the conservative side or sand bagging us a little bit here? It's a nice way to ask.

  • - COO

  • Let me give you my answer, Jack.

  • - Analyst

  • Yes, I would like to hear your answer.

  • - COO

  • My answer is we're going to be drilling some horizontals in the fourth quarter -- third and fourth quarter. They take longer to drill, they'll take longer to get to production because we're going to, especially in the Haynesville, we're going to be testing, running every log and coring, et cetera. The timelines on those wells will get stretched a little bit and that will have an impact on our production profile. Pushing into next year, if things go as we certainly expect them to we'll have a nice production ramp coming into the first quarter of next year. Obviously, going forward, we're going to be drilling a lot of horizontal wells.

  • - CFO

  • Jack, this is Roland. The first quarter-to-first quarter, shows the dramatic increase in productions. You remember we had a very large increase in production during the year and that really started to show up in the second quarter of last year. The 44%, that is a very large target for us to reach when we get to the later quarters comparison. The upside to our production forecast is probably the South Texas wells, especially on the Shell properties where we haven't really looked at expiration wells to support the forecast, and then we can maybe have more aggressive forecasts but right now, we're just really looking at the developmental activity and realizing that a lot of the increase in our capital budget that we're just putting in now really won't contribute to production, until 2009.

  • - Analyst

  • Okay, well, on that note, do you care to venture 2009 for modeling purposes in terms of production growth?

  • - President, CEO

  • It's a little early. Our goal is always to make sure we have a sound 15% production increase from the drill bit activities. As the year progresses and we can see how close together the development of the horizontal wells we will get a better feel for what type of results we can achieve in 2009.

  • Hi, guys. I have to say I've covered you for a very long time and you've really transformed this Company. Congratulations. Very exciting.

  • A couple questions. I know you're not going to say exactly where you drilled the second and third Haynesville well. Could you give us an idea of what the geographical spread is between the wells and also the consistency and thickness of pay?

  • - COO

  • I won't give you the geographical spread simply because there is a lot of smart people listening.

  • - Analyst

  • That know how to use a compass?

  • - COO

  • I can tell you that the distribution between the wells, the distribution manning the shale thickness, the porosity and the potential that we have evaluated for each of those points are very similar.

  • - Analyst

  • Okay. And on your slide 16, you have pay thickness of 190 to 250 feet and then your tests came in at 303, the one that you reported.

  • - COO

  • Right. And we're seeing thicknesses between 250 to 350 feet.

  • - Analyst

  • Okay. And what percent of the acreage is held by production? The total acreage?

  • - COO

  • Well, we have some places that are new and so they're not HBP that are three-year clock places. They're the typical set up, Kim.

  • - Analyst

  • What percent was that? I'm sorry.

  • - COO

  • Probably about two-thirds of our -- about half, pardon me, of our acreage position.

  • - Analyst

  • About half. All right, and can you -- I don't know what can you say on this -- but talk about your think thinking on the Stone stock and your long-term plans for that? Obviously you're--?

  • - President, CEO

  • What we did, Kim, with Stone, is we, from the Bois d'Arc side, it's an unbelievably excellent company as you know. Quarter-by-quarter-by-quarter the company's grown over the last three years from $13 now to the sale price is almost $25.

  • - Analyst

  • Yes.

  • - President, CEO

  • And it was transitioning to a more deepwater exploration-type story and we really enjoyed the Bois d'Arc people. Our goal is we think that we have made a great investment in what we think is a premier Gulf of Mexico company with Stone, we're going to own 13% of it. And I think that Dave Welch and Ken and the management group there coupled with Gary I think they'll grow it and we're extremely pleased with it.

  • - Analyst

  • Okay. Any thinking going forward on the acquisition market right now? Corporate versus property acquisitions, give us a little bit more detail on what kind of things you might be looking at?

  • - President, CEO

  • We're looking at a lot of East Texas, North Louisiana, some acreage purchases and maybe some smaller companies that are private that have acreage or maybe deeper rights. We have some companies that, in this heated area of Haynesville, they want to spread their leases around and have maybe two or three different companies committed to drill. We have seen. You might not think in this environment that you would see a lot of opportunities, but we have seen a ton of opportunities in our core area to grow and it's mainly been in East Texas, North Louisiana. Not so much in South Texas.

  • - Analyst

  • They're just getting more expensive, that's all.

  • - President, CEO

  • It is getting more expensive. The good thing, Kim, about that is our base acreage, which Mack says anywhere from a third to a half of our acreage, our cost basis is pretty nominal.

  • - Analyst

  • Yes.

  • - President, CEO

  • And then we got in it early enough that most of our acreage has not been that expensive. Some of that is the relationships that we have built up with some of the parties that we received leases from, relationships that we had 10 or 12 years ago.

  • Yes.

  • And they have been successful dealing with us and they continue to believe they will be. So right now, and I think a lot of that is as we visit with you in person, and do road shows and stuff, it all goes back in to the people that we have here within the Company. The head of G&G, the head of our reservoir, engineering. All of those people now, really, we transitioned to have a much more predictable Company on a quarterly basis and it just so happened that the transaction with Stone appeared in a very timely manner and I think we'll now continue to focus, which we tried to do last year, we'll focus creating value onshore with this new group that we have here at Comstock that has really performed.

  • Maybe this is for Mack, looking at your Haynesville, any thoughts into what a horizontal completion could look like? Maybe at the lateral length and also kind of from what we're hearing it seems like shale is more closer to silly putty. How would you complete something like that and is your core indeed telling you that?

  • - COO

  • The research that we have done and what other operators have, how they have completed the horizontal sections, it's a liner completion, cemented liner. The perforating is done on the typical fashion. You frac stages approximately 500 feet in interval, source point perforating. They were acquiring additional reservoir data that will give us greater detail on how exactly we want to approach the frac designs but that is our initial setup as to the lateral length anywhere from 3,000 to 4,000 feet would be the targeted length on that.

  • - Analyst

  • Okay and other attributes off the shale play may be total organic content or something along those lines. Any other information from the core?

  • - COO

  • I can't release numbers but I can tell you that the thermal maturity, the total organic carbon content, the vitrinite reflectance, free gas and the in situ gas all are within the window, in the middle of the window, of what is expected of a prospective shale plate.

  • Hi, Dan.

  • At what point do you stop participating in the land grab in North Louisiana, East Texas and whether that is a function of time or price, and move that capital to drilling?

  • - President, CEO

  • I think right now the way we look at that is there are a lot of opportunities out there that we think are too pricey.

  • - Analyst

  • Yes.

  • - President, CEO

  • And we have management meetings maybe once or twice a week with the whole land group and the G&G people and reservoir people and there are probably 20 of us in a room. And we look at our footprint and we say, does this complement our existing footprint. Do we feel like we know more about this area or not and then as a group, we say here's the amount of money we think we'll have in '08. What should we be doing with it and can we spend it, somewhere to create greater value somewhere else. Based upon that a lot of that is what the lease commitment might look like. A lot of it is, is it in the wheelhouse of another peer company out there that would bid up a higher price for it and we won't chase that. But if it's contiguous around where we are and it's a descent size, not just scattered acreage, then we look at it and a lot of this stuff, Dan, we turned down. We could have had, I think, a much bigger footprint here had we wanted to spend a lot of money, extra money and we decided not to do that. I think you have got to be a good steward of your money and you can chase it upwards too high.

  • Does that imply or suggest that the estimate that you're putting out here in terms of a net acre-footprint is a very clean estimate. And is very well-scrubbed in terms of it being prospective for the Haynesville.

  • - President, CEO

  • Yes, yes, it is.

  • The last question, if I could, outside of your formal guidance here, I wonder if you couldn't give us more of a window on the future here in terms of what Comstock's onshore asset portfolio might look like a year from now and I ask that in light of maybe more divestitures in an effort to high-grade the asset base and maybe to raise capital for drilling purposes.

  • - President, CEO

  • Well, in our other regions, you will notice that we're spending less than $7 million, let's say. And I do think that we do have properties within that, quote, other region's category. The latter part of this year is the first of next year, which is mainly the Mississippi area, would be a great divestiture candidates for us. Because we're not focused there and that, that could be quite a few dollars for us. We think it's a great region but it's just not where we focused.
